Sovereign Wealth Funds Pivot to Non-Dollar Bonds Amid Liquidity Crunch

A squeeze on global capital, fueled by the insatiable demand for AI infrastructure investment, is forcing sovereign wealth funds to abandon their dollar-denominated habits. Stephanie von Friedeburg, global head of the public sector group at Citi, warns that this intensified competition is driving up borrowing costs for nations worldwide.

Public and private issuers are now pivoting toward local currency debt markets, including the Chinese renminbi, Australian dollar, and Singapore dollar, to diversify their funding sources. This shift comes as sovereign wealth funds—which manage roughly $16.5 trillion in assets—find themselves locked in a bidding war for a limited pool of global liquidity. With benchmark 10-year government bond yields in developed economies climbing by an average of 81 basis points this year, the cost of capital has become a primary hurdle for state-backed investors.

Beyond debt diversification, reserve managers are increasingly turning to gold, exploring hedging and borrowing strategies against bullion holdings to navigate the volatility. While the US dollar remains the undisputed global reserve currency, the current crowding-out effect leaves emerging markets in a precarious position. Without creative financial instruments like debt-for-development swaps, many developing nations face an uphill battle to secure funding for essential energy, transport, and digital infrastructure projects.
